The Parent-Subsidiary Directive sets the floor. Dividends from a subsidiary to a parent in another member state are exempt from withholding tax where the parent holds at least 10%. Member states may require the holding to have lasted up to two years.
The Directive has its own anti-abuse rules. Member states must deny the benefits for arrangements that are not genuine and are put in place mainly to obtain a tax advantage, and must tax dividends that were deductible for the paying company. A Luxembourg holding with little substance invites the first question.
Each exemption has its own conditions. The Dutch, Luxembourg and German participation exemptions each set a minimum holding and further conditions. In Germany, a small part of an exempt dividend is treated as a non-deductible expense, and holdings below 10% do not qualify.
Relief needs paperwork, not only a rule. Even where the rules exempt the dividend, relief often depends on declarations, residence certificates or a refund claim. The memo should list what each paying company must hold before it pays.

Dividend from the Dutch company to the German parent via Luxembourg

Step 1, Netherlands to Luxembourg. The Sàrl holds 100% of the BV and has done so for more than a year. Subject to the anti-abuse test in Section 4, the dividend can be paid free of Dutch dividend withholding tax. The BV should hold the Sàrl’s residence certificate before payment.

Step 2, within Luxembourg and on to Germany. The dividend is expected to qualify for the Luxembourg participation exemption. The onward distribution to the German parent qualifies for exemption from Luxembourg withholding under the conditions set out in Section 2.

Step 3, Germany. The parent held more than 10% at the start of the calendar year, so the dividend qualifies for the German exemption, with the usual small non-deductible portion. The open question is the Sàrl’s substance, which Section 4 addresses.

The situation

A planned dividend through the group’s holding chain

A German family-owned engineering group holds its Dutch operating company through a Luxembourg Sàrl set up fifteen years ago. The Dutch company will pay a €12 million dividend this year, and the Sàrl will pass it up to the German parent. Before the board approves it, group tax has to confirm the dividend can travel without tax leaking at any step.

Each step has its own test: Dutch withholding and its exemption, the Luxembourg participation exemption and withholding on the way out, the German exemption with its own holding test and anti-abuse rules. The hours go on checking each condition against the facts, then on a memo the auditors can follow.
